Morale in this instance controls how well units fight, by temporarily increasing (or decreasing) their experience level. Unfortunately there's no easy way of making units break and run in Myth as happens in TW, and I don't think it'd be desirable anyway.
Morale requires the latest Windows Fear to turn on the relevant flags in the monster tag. It allows you to define one unit as being a captain-like unit that can affect other unit's morale. You define the amount of "kills" it increases experience by, and the radius in which this takes effect. You can also say how many kills it lowers enemy units experience by.
There's another flag that lets you say which units are affected by morale. Btw I don't think Myth 3 lets you define morale as affecting enemy units, but I could be wrong.
